You have a trading idea? Great. But before risking real money, you must test it. Backtesting is the scientific approach: Would my strategy have worked in the past?

The Backtesting Workflow

Step 1: Formulate Hypothesis

Define your strategy precisely and rule-based:

Entry: Buy when RSI(14) falls below 30 AND price is above SMA 200
Exit: Sell when RSI rises above 60 OR stop-loss at -5% triggers
Position size: 2% risk per trade
Universe: DAX-30 stocks

Step 2: Obtain Data

Quality is crucial. Use adjusted price data accounting for dividends, splits, and delistings. Free sources: Yahoo Finance API, Alpha Vantage. Professional: Bloomberg, Refinitiv.

Step 3: Programming

Tools for retail investors:

TradingView (Pine Script): Easiest, browser-based, limited but powerful
Python (Backtrader, Zipline): Maximum flexibility, open source, requires coding skills
QuantConnect: Cloud-based, multi-asset, free tier available
MetaTrader (MQL): For forex and CFDs, large community

Step 4: Execution

Run the strategy over at least 10 years of historical data. Use out-of-sample testing: Train on 2010-2020, test on 2021-2025.

Step 5: Evaluation

Key metrics:

CAGR: Annual return (should beat the market)
Sharpe Ratio: Return per unit of risk (above 1.0 is good)
Maximum Drawdown: Largest peak-to-trough loss (below 20% acceptable for most traders)
Win Rate: Percent profitable trades
Profit Factor: Total gains / total losses (above 1.5 is solid)
Number of trades: At least 100 for statistical relevance

The 5 Deadly Backtesting Sins

Look-ahead bias: Using data not available at time of trade
Survivorship bias: Only testing stocks that exist today
Overfitting: Optimizing until the past fits perfectly — but the future does not
No costs: Ignoring spreads, commissions, and slippage
Data mining: Testing hundreds of strategies until one randomly works

Walk-Forward Optimization

The best method against overfitting: Optimize on period 1, test on period 2. Optimize on 1+2, test on 3. And so on. If the strategy is profitable in ALL out-of-sample periods, it is robust.

From Backtest to Live

A profitable backtest is necessary but not sufficient. Next steps:

Paper trading: 2-4 weeks in real-time simulator
Start small: 25% of planned position size
Tracking: Compare live results with backtest — if they diverge, why?

Bottom Line: Backtesting protects you from the most expensive way of learning: losing real money. Every hour of backtesting saves you hundreds or thousands in avoided losses.
