Options are considered complicated and risky. But they are actually the most powerful portfolio protection tool available to retail investors. Used correctly, they are not speculation — they are insurance.

What Is Hedging?

Hedging means protecting an existing position against losses. Just like home insurance, a hedge protects your portfolio against unforeseen events. You pay a premium (the option price) and receive protection in return.

The Simplest Hedge Strategy: Protective Put

You buy a put option on a stock or index you already own. The put gives you the right to sell at a fixed price (strike) — no matter how far the market falls.

Example:

You own 100 shares at 100 euros each (total value: 10,000 euros)
You buy a put with strike 95 euros, 3-month expiry, premium 2 euros per share (200 euros total cost)
Scenario A: Stock rises to 115 euros → Put expires worthless, your profit: 1,500 euros minus 200 premium = +1,300 euros
Scenario B: Stock falls to 80 euros → You exercise the put and sell at 95. Loss: 500 + 200 premium = -700 euros instead of -2,000 euros

The 200 euros premium is the price of your insurance. You limit maximum loss to 7% — no matter what happens.

Index Hedge: Protecting the Entire Portfolio

Instead of hedging individual stocks, you can buy put options on index ETFs:

DAX puts: Protect a German stock portfolio
S&P 500 puts: Protect a US-heavy portfolio
VIX calls: Rise dramatically during market crashes (volatility hedge)

An index put is more cost-efficient than individual stock puts because you hedge the entire market risk with a single position.

Collar Strategy: Hedge at Zero Cost

The most elegant solution: Combine a purchased put (downside protection) with a sold call (caps upside). The call premium finances the put — the hedge costs you nothing.

Disadvantage: Your profit potential is capped. If the stock rises strongly, you only profit up to the call strike.

When Should You Hedge?

Before known risk events: Earnings season, central bank decisions, elections
With high portfolio concentration: When one position exceeds 15% of portfolio
When VIX is low: Options are cheap at low volatility — buy insurance while the sun shines

When Should You NOT Hedge?

With small portfolios under 10,000 euros (option costs eat returns)
When invested long-term and can ride out drawdowns
When VIX is already above 30 (options are very expensive then)

Bottom Line: Hedging is not a luxury for professionals — it is a rational decision to protect capital. The cost of a put option is in most cases significantly less than the potential loss without protection.
