The Principle

Two highly correlated stocks (e.g., Coca-Cola and PepsiCo) normally move in lockstep. When the spread temporarily widens — one rises more or falls more than the other — you bet it will close again.

Long: The relatively weaker stock (will catch up)
Short: The relatively stronger stock (will fall back)

Since you are simultaneously long and short, your portfolio is market-neutral: Whether the overall market rises or falls does not matter. Only the relative movement counts.
