Types of Risk

Market Risk (Systematic)

The risk that the entire market falls. You cannot diversify this away. But: Long-term, the market always recovers.

Individual Stock Risk (Unsystematic)

This risk can be eliminated through diversification. An ETF with 1,500 stocks has virtually no individual stock risk.

Liquidity Risk

The risk you cannot sell quickly enough. Not a problem for large ETFs. Real for small caps.

Currency Risk

When buying US stocks, you are exposed to EUR/USD exchange rate.

Inflation Risk

The risk your return falls below inflation. 3% return at 4% inflation = -1% real return.

Measuring Risk

Volatility

Measures price fluctuation. MSCI World: ~15%. Bitcoin: ~60%. Higher volatility = higher risk.

Maximum Drawdown

Largest peak-to-trough loss. MSCI World historically: ~54% (2008). Could you handle 54% loss psychologically and financially?

Sharpe Ratio

Return per unit of risk. Above 1.0 = good risk-adjusted return.

How Much Risk Should You Take?

Depends on:

Time horizon: Longer = more risk possible. 30 years? 80-100% stocks. 5 years? Max 40-60%.
Financial situation: Emergency fund? Stable income? No debt? Then more risk possible.
Psychological tolerance: Would you panic sell at -30%? Then fewer stocks, more bonds.

The Most Important Rule

Never invest money you need within the next 5 years.
