The VIX is often called Wall Streets fear gauge. But what does it actually measure, and how can you use it for your trading?

What Is the VIX?

The CBOE Volatility Index (VIX) measures the expected volatility of the S&P 500 over the next 30 days. It is calculated from S&P 500 option prices. A high VIX means the market expects large price swings. A low VIX means the market expects calm.

VIX Ranges and Their Meaning

10-15: Extremely low volatility. Market is relaxed, often in late phases of a bull market. Caution: The calm before the storm.
15-20: Normal market conditions. Average VIX value over the last 30 years.
20-30: Elevated uncertainty. Corrections, earnings season, or geopolitical tensions. Many traders reduce position sizes here.
30-40: High fear. Typical for 10-20% corrections. Options become expensive. Historically often good buying opportunities for contrarian investors.
Above 40: Panic. Only during extreme events — COVID crash (82), 2008 financial crisis (80), August 2015 (53). Markets are irrational, cash is king.

VIX as Trading Signal

Contrarian Indicator

The key insight: Extreme VIX values are contrarian signals.

VIX above 35: Historically a strong buy signal for the next 3-6 months. The market reached new highs within 12 months after VIX spikes in 85% of cases.
VIX below 12: Warning signal for complacency. Surprising corrections often follow.

VIX and Position Sizing

At the Dieter Investment Club, we automatically adjust position sizes to the VIX:

VIX below 20: Standard position sizes
VIX 20-30: 75% of standard size
VIX above 30: 50% of standard size
VIX above 40: Hold existing positions only, no new trades

VIX Mean Reversion

The VIX has a strong tendency toward mean reversion — it always returns to the average (approximately 17-18). High VIX values typically drop significantly within 2-4 weeks.

VIX Products: Caution!

Warning: VIX ETFs and ETNs (like VXX, UVXY) are not long-term investments. Due to the contango effect (futures are more expensive than spot VIX), these products systematically lose value. UVXY has lost over 99.9% since inception. Use them only for short-term hedging, never as a permanent position.

Practical Application

Integrate the VIX into your daily routine:

Morning: Check VIX level. Above 25? Heightened vigilance.
Before trading: Include VIX in position size calculations.
During spikes: Do not panic sell — check if AI signals remain valid.

Bottom Line: The VIX is not a crystal ball, but the best tool for assessing market sentiment. Use it as a filter, not as the sole signal.
